From the flashbacks we've seen of her past, she was kidnapped and tortured to death so why was she in a mental hospital?

Exactly that...She was kidnapped and tortured. That kind of trauma can have a host negative effects on the mind. Extreme trauma is known to cause depression, bipolar syndrome, schizophrenia, and a number of other mental illnesses. Chances are that she had one or more of these severely enough that she couldn't function in a normal setting.

She wasn't killed. She was kidnapped and tortured which left her "damaged" like the episodes title.

I think he meant "to death" as a hyperbole, not that she actually died. I'm not sure, though.

This, exactly. Also, she had Slayer visions that further compromised her grip on reality.

Plus, whereas previous Slayers had memories of their predecessors' fighting experiences, for some reason, Dana was "channeling" the deaths of previous Slayers, something that would obviously extremely traumatic in and of itself. Add that to her own personal experiences, and you get one running duck crazy little girl.

I thought she was hospitalized because of her visions/dreams of past Slayers' lives.

Did they specify? I need to rewatch it. I know she had those drawings of the other Slayers, but that doesn't mean it was the sole reason for her admittance to the institute, so the whole trauma thing is a factor too. In any case, the result of both was her... craziness.

Yeah I fought the torture sent her crazy, and that craziness meant she interpretted the slayer dreams differently than others would, making her even crazier... she ended up with mega split personalities, didn't she actually think she was xin rong when attacking spike?

Yes, she did. She was even speaking Chinese.
It says in the show that she had been so traumatised by the kidnapping and torture that when she was found wandering the street she was catatonic.
It was while she was undergoing treatment that she started having the visions of ex-slayers. She began to display bouts of superhuman strength, to speak in various languages.
So, having a few screws loose in her head, the lift goes to her head but there's no light on, she starts to talk before her brain gets into gear, she was unable to distinguish between fact and fantasy.
In her mind she was square, just like a fruit loop.
